If you have ever watched Bitcoin drop several percent in a matter of minutes and wondered what could possibly trigger such a violent move, the answer is often liquidations. Leverage lets traders control large positions with small amounts of collateral, and when the market moves against them, those positions get forcibly closed. Understanding how this works helps you read sudden spikes and flushes for what they usually are: mechanical, not always fundamental.
What a liquidation actually is
A liquidation is the forced closure of a leveraged position by an exchange when the trader’s collateral can no longer support it. When you open a position with borrowed funds, the exchange sets a liquidation price. If the market reaches that level, your margin is no longer sufficient to cover potential losses, so the exchange closes the position automatically to protect itself and the system. The trader does not get a choice in the matter, and they typically lose most or all of the collateral backing that position.
Higher leverage means a smaller price move is enough to wipe out the position. A trader using 50x leverage can be liquidated by a move of roughly 2 percent against them, while a 5x position can absorb a much larger swing. This is why heavily leveraged markets are fragile: small moves can trigger large, cascading consequences.
Long versus short liquidations
Long liquidations happen when price falls. Traders who bet on a rise get closed out, and because closing a long position means selling, those forced sales add downward pressure right when the market is already weak. Short liquidations are the mirror image: when price rises, traders betting on a decline get closed out, and closing a short means buying, which adds fuel to an upward move.
This directional quality is what makes liquidations interesting to read. A wave of long liquidations during a sell-off signals that over-optimistic leverage is being purged. A wave of short liquidations during a rally, often called a short squeeze, signals that bearish bets are being forced to capitulate. Both can mark short-term extremes.
Cascades and how they amplify moves
The dangerous part is the feedback loop. When a cluster of long positions sits near the same liquidation price, the first wave of forced selling pushes price lower, which triggers the next batch of liquidations, which pushes price lower still. This is a liquidation cascade, and it is how a calm market can turn into a sharp wick in seconds. The same mechanic works in reverse for short squeezes.
To gauge how much fuel is sitting in the market, traders watch open interest alongside funding rates. Rising open interest with stretched funding tells you leverage is building and lopsided, which is exactly the condition that precedes a flush. When that leverage gets cleared, open interest drops sharply in the same window as the liquidation spike.
How to read liquidation clusters
Large liquidation events often coincide with short-term turning points rather than the start of sustained trends. A few things to keep in mind when interpreting them:
- A single enormous long-liquidation spike during a sell-off can mark local capitulation, where over-leveraged bulls have been flushed and selling pressure eases.
- A large short-liquidation spike during a rally can mark a squeeze top, where bears are forced out and the move runs out of forced buyers afterward.
- Repeated liquidations in both directions over a short period signal a market chopping out leveraged traders on both sides, which often happens in choppy, range-bound conditions.
Pairing liquidation data with order-flow tools such as the taker buy/sell ratio can add context about whether aggressive buyers or sellers are driving the move beyond the forced closures.
The limitations you should respect
Liquidation data is one of the least precise datasets in crypto. Exchanges report liquidations through their data feeds, but many throttle or sample the stream, so the published numbers are partial and frequently underestimate the true total. Different data providers also aggregate different sets of exchanges, which is why two charts can show very different liquidation totals for the same event.
Because of this, treat liquidation figures as directional and relative rather than exact. A spike that dwarfs recent activity is meaningful even if the precise dollar amount is uncertain. Use it to understand the character of a move, not to pinpoint a price target.

Liquidations are the mechanical side of Bitcoin’s volatility: forced closures of leveraged bets that amplify moves through cascades and squeezes. Read them alongside open interest and funding to see where leverage is building, and treat the data as approximate.
